It is not exactly obvious from the UI that selecting "group by user stories"
will create multiple queries.

I am not sure what to do about this one.  Probably the simplest thing is to somehow indicate what will happen in the UI.  I think we could also optionally create a single query with child stories, which will have child tasks -- this should now be possible with subtask creation.  Note though that user stories in XPlanner aren't really "trackable" in terms of time items -- they would mostly be placeholders.

I think that the latter approach you suggest is a good idea.  Here's how I think it should look:
+ Query (e.g. all mine, all for this iteration)
  + User Story (should be an AbstractTask and hence openable with the Task Editor)
     + Task (subtask)

The XPlanner connector is no longer being maintained and supported as part of the Mylyn project. If you require support for the XPlanner connector please consider options provided by 3rd parties: http://eclipse.org/mylyn/support/.
